As I went to ship an item today I noticed a small crack in the plastic. This item is a plastic toy. I have emailed the buyer with a picture included, to let him know and I'm sure he will want a full refund, as all he buys on ebay are these toys. - NO Problem - they paid via paypal, I can refund. My question is how do I handle it with ebay? How do I let them know that it did not sell so that they can credit me the FVF?

If they want a full credit - tell them that is fine and then let them know that you will be filing for the FVF. There is a option now that says you mutually agreed not to complete the transaction or something like that.
It might be nice to offer them free shipping if they come back and bid on any of your other auctions (if it not too much) - call it goodwill.

thanks ebabestreasures, The free shipping is a good idea. I did offer him a discount on this item if he still wanted it, but never thought about offering him something off on his next item.

I wouldn't bother with the FVF. It was your mistake and for the few pennies that you will be getting refunded, the possibility of making the buyer mad and negging you isn't worth the hassle.

You are right stone, I don't want to make them any more upset. The $1.40 really isn't worth it. They already have the right to neg me and I don't want to give them any more reason to. Waiting for their answer is trying my patience.
