I have done quite a bit of business on eBay, but I am brand new to Yahoo. I stumbled across an auction that states that it is not selling anything, its purpose is to direct you the the "seller's" website for a pay-per-entry contest. Is this allowed on Yahoo? And I looked at the Neighborhood Watch feature, am I reading correctly that I am not allowed to report this because I don't have any feedback yet?

No, that is not allowed. You can use this form to report it regardless of your rating http://add.yahoo.com/fast/help/abuse/cgi_abuse. Reporting it this way works better than Neighborhood Watch anyways.
