Take Nancy's advice:
Just say "No."
I tell them I have to get the item back in the condition I sent it, only then I will consider a refund.
What is the cost of the item? What is their problem? Is it resaleable?
What are your TOS?
I have had a seller give me a refund on an item that I paid $7 for and she just refunded everything. The item fell apart and I sent her a scan.
Best of luck!!!

Do not, I repeat do not refund the buyer until they return the item to you.

When I was new to selling I did and never received the item back and the buyer got a full refund. Now I only refund after the item is returned.

This policy is no different than any other mail order house, infomercial company or on-line web site. Why should an ebay seller be any different?

I would contact the buyer and state that you will be happy to offer a refund once you receive the item back in the same condition it was sent. Normally I do not refund shipping and handling however that is a personal thing you have to decide what your policies are.

Health & happiness

Do Not Refund any money without receiving your merchandise back first. Our policy is just that. And, many times we have had buyers that don't even send the item back after they said they would. It is just like any other business ... a refund or credit is issued after the merchandise is received. Good Luck!

Doesn't it seem strange that the person was willing to send the money before receiving the product but is not willing to return it without having the money in hand first?

Just Say NO!

As the previous posters have said, don't refund until you get the merchandise back.

As far as refunding shipping, that depends on your policy. If I've made a mistake then I refund shipping both ways. I don't expect others to pay for my mistakes. I don't give refunds for buyer's remorse. If there is a questionable disagreement then I only refund the cost of the item.

Say NO with a smile...If your TOS is listed, then buyer must respect it or don't bid on the item...

The person is either very irate, a con artist, or a manipulator of the first order.
What I would say is
If the item is defective or broken or not as described you will refund the money when the item is returned. The item must be received by you within two weeks. I'd use PayPal to speed the refund or a money order. Any thing else is out of the question especially refunds before getting the merchandise back. No one in their right mind would stand for that.
